Most of blogging tool does not support upload image for blogger, including email, blogger in MS Word, Windows Live Writer, Blogger toolbar, and could only use image links. The I don't known if any Google tool does easily upload images for blogger and it is such a problem for us bloggar!
There's a way to work around this by combination with an image upload storage such as Imageshack. An advantage of Imageshack that is its toolbar for Firefox and IE. I think this trick work for all blogging tool.
